Microeconomic Principles

At its core, economics is the study of how society manages its scarce resources. The concept of scarcity dictates that our wants are infinite, but the resources available to fulfill them (time, money, labor, materials) are finite. Lionel Robbins famously defined economics as:

Because resources are scarce, every choice involves a trade-off. The value of the next best alternative that must be forgone as a result of a decision is known as the opportunity cost. Understanding opportunity cost is critical because it forces decision-makers to evaluate the unseen or hidden costs of an action, not just the explicit accounting costs.
A classic visual representation of opportunity cost is the Production Possibility Frontier (PPF). The PPF shows the maximum possible output combinations of two goods or services an economy can achieve when all resources are fully and efficiently employed. Moving along the curve illustrates the opportunity cost of reallocating resources from one good to the other.
Closely related is the sunk cost fallacy, a cognitive trap where past, unrecoverable costs influence current decision-making. Rational microeconomic analysis dictates that sunk costs should be ignored; only marginal costs and future benefits should factor into a choice.
Utility is an abstract measure of the satisfaction or happiness a consumer derives from consuming a good or service. Comparative advantage occurs when an entity can produce a good at a lower opportunity cost than another entity. Trade allows nations, companies, or individuals to specialize in what they do relatively best and trade for the rest, expanding the total global economic output.

Firms must meticulously analyze their cost structures to maximize profit. Costs are primarily split into two categories in the short run:
- Fixed Costs (FC): Expenses that do not change with output level (e.g., rent, heavy machinery, salaries of core management).
- Variable Costs (VC): Expenses that change directly with output (e.g., raw materials, hourly labor).
The most critical metric for operational decision-making is Marginal Cost (MC), which is the cost of producing one additional unit. In standard microeconomic theory, a profit-maximizing firm will produce up to the point where Marginal Revenue equals Marginal Cost (MR = MC).

Growing beyond this point can lead to Diseconomies of Scale, where average costs begin to rise due to bureaucratic bloat, communication breakdowns, and management inefficiencies.
A market failure occurs when the free market fails to allocate resources efficiently. One of the most common causes is an externality, which is a cost or benefit incurred by a third party who did not agree to the transaction.
- Negative Externalities: A factory polluting a river imposes costs on downstream fishermen. The market price of the factory's goods does not reflect this social cost, leading to overproduction of the good.
- Positive Externalities: Getting a flu vaccine protects the individual but also protects the community via herd immunity. Because individuals don't capture all the benefits, positive externalities often lead to underproduction in a free market.
Economist Arthur Pigou proposed Pigouvian taxes as a solution: placing a tax on goods with negative externalities equal to the external cost, effectively "internalizing" the externality. Conversely, subsidies can correct positive externalities.
Alternatively, the Coase Theorem, developed by Ronald Coase, argues that if property rights are well-defined and transaction costs are zero, private parties can negotiate an efficient solution to externalities without government intervention.
Another classic market failure is the Public Good, which is both non-excludable (you can't stop someone from using it) and non-rivalrous (one person's use doesn't diminish another's). Examples include national defense and lighthouses. Public goods suffer from the Free Rider Problem, as self-interested individuals will consume the good without paying for it, making it impossible for private markets to supply them efficiently.
Much of modern microeconomics deals with situations of information asymmetry, where one party to a transaction has more or better information than the other. This creates complex challenges in contract and incentive design.
The Principal-Agent Problem arises when a principal delegates an action to an agent, but their interests are not fully aligned, and the principal cannot perfectly monitor the agent. For example, shareholders (principals) want long-term profitability, but the CEO (agent) might want short-term stock bumps to trigger bonuses.
Two major issues stem from information asymmetry:

Supply, Demand & Elasticity
The mechanics of price discovery and market responsiveness
Market equilibrium occurs at the intersection of the downward-sloping demand curve (consumers willing to buy more at lower prices) and the upward-sloping supply curve (producers willing to sell more at higher prices). At this specific price and quantity, the market "clears"—there are no shortages and no surpluses.
Friedrich Hayek profoundly shifted how we view prices in his seminal 1945 paper. He argued that the primary function of a market is not just distributing goods, but processing information.

When the price of tin rises, it isn't necessary for every manufacturer in the world to know why (a mine collapsed, a new use was discovered, etc.). The price increase alone acts as a signal. It tells consumers to economize their use of tin and signals producers to mine more or search for substitutes. This decentralized communication mechanism allows complex societies to function without a central planner.
Elasticity measures how sensitive quantity demanded or supplied is to a change in price. Understanding elasticity is vital for pricing strategies and tax policy.
- Elastic (|PED| > 1): Consumers are highly sensitive to price changes. Typically goods with many substitutes (e.g., a specific brand of cereal). A small price increase leads to a massive drop in demand.
- Inelastic (|PED| < 1): Consumers are insensitive to price changes. Typically necessities or addictive goods (e.g., insulin, cigarettes). Prices can rise substantially with only a small drop in quantity demanded.
The Total Revenue Test is a crucial application. If demand is inelastic, a company can raise prices to increase total revenue. If demand is elastic, raising prices will destroy revenue.
Other vital forms of elasticity include Cross-Price Elasticity (how the price of Good A affects demand for Good B, identifying substitutes vs. complements) and Income Elasticity (how income changes affect demand, separating normal goods from inferior goods).
Welfare economics uses the concepts of surplus to measure the societal benefit generated by markets.
Consumer Surplus is the difference between what a consumer is willing to pay and what they actually pay. If you value a concert ticket at $150, but the market price is $100, you have gained $50 of consumer surplus.
Producer Surplus is the difference between the market price and the minimum price a producer would be willing to accept (their marginal cost). If it costs $60 to produce the ticket and it sells for $100, the producer surplus is $40.
At perfect market equilibrium, the sum of consumer and producer surplus is maximized. This represents Pareto Efficiency—a state where resources are allocated in the most efficient manner possible, and it is impossible to make any one individual better off without making at least one individual worse off.
When markets are distorted (via taxes, monopolies, or price controls), it creates a Deadweight Loss—a permanent destruction of total surplus that benefits neither consumers nor producers.
Governments often intervene in markets believing the equilibrium price is "unfair." They do this via price controls:
Price Ceilings: A legal maximum price (e.g., rent control). While intended to help consumers, a price ceiling set below the equilibrium price creates a permanent shortage. Demand outstrips supply, leading to black markets, rationing, and a degradation of quality (since landlords have no incentive to maintain rent-controlled apartments).
Price Floors: A legal minimum price (e.g., agricultural subsidies, minimum wage). A price floor set above the equilibrium creates a permanent surplus. In labor markets, traditional theory suggests a high minimum wage creates unemployment, as the supply of labor exceeds the demand from firms.
If free markets are perfectly efficient at allocating resources via price signals, why do firms (which are essentially centrally planned micro-economies) exist at all? Why doesn't a worker just contract out every individual task on the open market?
Ronald Coase answered this in his 1937 paper "The Nature of the Firm," introducing the concept of Transaction Costs. Using the open market is not free. There are costs associated with searching for vendors, negotiating contracts, enforcing agreements, and protecting intellectual property.

This framework governs the classic Make vs. Buy decision. A company will vertically integrate and bring operations "in-house" when the internal bureaucratic costs of managing the operation are lower than the transaction costs of contracting it out to the market.
Market Structures & Game Theory
Strategic interactions and competitive dynamics
Microeconomics categorizes industries into four distinct structures based on the number of firms, product differentiation, and barriers to entry.

Firms in highly competitive markets can only earn normal profits in the long run. Strategic business management is entirely focused on moving a company from the left side of this table toward the right side—erecting barriers to entry and differentiating products to gain monopoly pricing power.
Pioneered by John von Neumann and expanded by John Nash, Game Theory analyzes situations where one player's outcome depends on the actions of others. It is heavily utilized to understand Oligopolies.
A Nash Equilibrium is a state where no player can improve their payoff by unilaterally changing their strategy, given the strategies chosen by the other players. It is a state of strategic rest.
The most famous game is the Prisoner's Dilemma. Two criminals are interrogated separately. If both stay silent, they get 1 year. If both betray, they get 5 years. If one betrays and the other is silent, the betrayer goes free and the silent one gets 20 years.
Betrayal is a dominant strategy—it yields a better outcome regardless of what the other player does. The Nash Equilibrium is that both betray (5 years each), even though cooperating would yield a better Pareto efficient outcome (1 year each). This perfectly models why cartels (like OPEC) often fail; there is a dominant incentive to cheat on production quotas.
Coined by Austrian economist Joseph Schumpeter in 1942, Creative Destruction is the "process of industrial mutation that incessantly revolutionizes the economic structure from within, incessantly destroying the old one, incessantly creating a new one."

Schumpeter argued that standard price competition is secondary. The true driver of economic growth is the entrepreneur who introduces disruptive innovations. These innovations destroy existing monopolies and render legacy business models obsolete, while simultaneously creating new wealth, jobs, and efficiencies.
Examples are ubiquitous: the automobile destroyed the carriage industry; digital photography destroyed Kodak; streaming services destroyed Blockbuster. For incumbents, survival requires a willingness to cannibalize one's own profitable products before a startup does.
George Akerlof won a Nobel Prize for his 1970 paper on "The Market for Lemons," which analyzed markets with severe information asymmetry.
Imagine a used car market where half the cars are reliable ("peaches") worth $5,000, and half are defective ("lemons") worth $1,000. The seller knows the car's quality, but the buyer does not. To mitigate risk, buyers will only offer the average value: $3,000.
Because $3,000 is less than $5,000, sellers of peaches refuse to sell. Only lemon owners accept the offer. The buyers realize this, and the market collapses. This is a severe form of Adverse Selection.
To fix this, markets develop mechanisms like warranties, third-party inspections, and branding. A strong brand is fundamentally an economic signal—a promise of quality backed by the company's sunk costs in marketing and reputation building. If a branded company sells a lemon, they lose more in reputational capital than a nameless vendor.
Mechanism design is "reverse game theory." Instead of analyzing how players will act given a set of rules, economists start with the desired outcome and engineer the rules (mechanisms) to incentivize players to achieve that outcome.
This is heavily applied in Auction Theory. Different auction formats elicit different strategic behaviors:
- English Auction: Open ascending price (classic art auction).
- Dutch Auction: Open descending price, first to bid wins (used in IPOs and flower markets).

In traditional industries, a product's value is intrinsic to its utility. In network economics, a product's value is derived from how many other people use it.
This is governed by Metcalfe's Law, which states that the value of a telecommunications network is proportional to the square of the number of connected users of the system (V ∝ N²). A telephone is useless if you are the only one who owns one.
Modern tech giants operate as Two-Sided Platforms, connecting distinct user groups (e.g., Airbnb connecting hosts and guests; Uber connecting drivers and riders). These platforms rely on cross-side network effects: more drivers attract more riders, which in turn attracts more drivers.

Competing with Facebook is nearly impossible not because their software is superior, but because porting your entire social graph to a new platform involves immense switching costs.
Macroeconomics & Policy
The aggregate behavior of national and global economies
Gross Domestic Product (GDP) is the total monetary value of all finished goods and services produced within a country's borders in a specific time period. The expenditure approach formula is the foundation of macroeconomics:

It is vital to distinguish between Nominal GDP (measured in current prices) and Real GDP (adjusted for inflation using the GDP Deflator). If nominal GDP grows by 5%, but inflation was 5%, the real economic output hasn't grown at all.
Long-term growth is typically modeled using the Solow Growth Model, which posits that economic growth is driven by three factors: capital accumulation, labor force growth, and technological progress. Because capital suffers from diminishing returns, the model concludes that sustained, long-term per capita growth is only possible through continuous technological innovation (Total Factor Productivity).

This operates under a Fractional Reserve Banking system. When you deposit $100 in a bank, the bank is only required to keep a fraction (e.g., 10%) in reserve. It lends out the remaining $90. Development economics moves beyond simple GDP growth to understand how to improve the quality of life in developing nations.
Nobel laureate Amartya Sen pioneered the Capability Approach, arguing that development should not be measured merely by income, but by the expansion of human freedoms and capabilities—the substantive freedom of people to lead the lives they have reason to value.
Economist Hernando de Soto highlighted the critical importance of Property Rights. He argued that the poor in developing nations possess trillions of dollars in assets (land, small businesses), but because they lack formal, legal property titles, this "dead capital" cannot be used as collateral to secure loans and generate wealth.
A major innovation in this field was Microfinance, popularized by Muhammad Yunus and the Grameen Bank. Behavioral Economics
The psychology of human decision making
Nobel laureate Daniel Kahneman revolutionized economics by providing a framework for how the brain processes information, dividing thought into two distinct systems:
- System 1: Fast, automatic, intuitive, emotional, and subconscious. It operates with little or no effort (e.g., reading a billboard, sensing anger in a voice, driving on an empty road).

Developed by Kahneman and Amos Tversky, Prospect Theory overturned standard Expected Utility Theory by proving that humans evaluate outcomes as gains and losses relative to a reference point, rather than in absolute wealth terms.
The most important finding is Loss Aversion. The psychological pain of losing $100 is roughly twice as intense as the joy of gaining $100. Humans are deeply wired to avoid losses.

The Efficient Market Hypothesis claims asset prices perfectly reflect all available information. Behavioral finance argues that markets are frequently driven by human psychological flaws.
Robert Shiller coined the term Irrational Exuberance to describe the psychological basis of market bubbles. When asset prices rise rapidly, investors experience FOMO (Fear Of Missing Out). Bayesian thinking forces the founder to anchor to the base rate, and only update their probability when overwhelming positive evidence is presented.
Donella Meadows' Thinking in Systems reveals that complex behaviors arise from interconnected parts. Systems are driven by feedback loops:

- Code (Software): Permissionless leverage. You write a program once, and it runs indefinitely for zero marginal cost.
- Media (Content): Permissionless leverage. A book, podcast, or video is recorded once and can reach millions of people while you sleep.
Specific Knowledge is knowledge that you cannot be trained for. If society can train you, it can train someone else and replace you. Specific knowledge is found by pursuing your genuine curiosity and passion rather than whatever is hot right now.
Combined with Accountability (taking the risks under your own name) and Leverage, you are ultimately paid for Judgment. A CEO with superior judgment can make a single decision in 10 minutes that generates $100 million. They are not paid for their hard work; they are paid for their accurate perception of reality.
